The Relationship Between Foreign Direct Investment and Economic Growth in Turkey: A Sectoral Analysis
Mustafa Sevüktekin, Ramazan ÖzForeign direct investment (FDI) can be defined as investments made by citizens or organizations from one country to countries other than their own. Indirect and direct investments are the two generally known types of investments. With FDI, investors may acquire a company in another country or conduct investments that establish a firm partnership. Foreign indirect investments, known as portfolio investments, include those made from longterm bonds and firm shares that are not considered FDI.
FDI is necessary to meet capital needs that countries cannot realize through domestic savings. Currently, FDI is experiencing strong capital movement from developed economies to underdeveloped and developing economies. For this reason, FDI has a pivotal influence on economies, particularly in developing countries. Under the right conditions, FDI can contribute to reducing the gap between capital requirements and national savings, raising skill levels in the host country’s economy, improving market access, and realizing technology transfer. Since the 2000s, foreign investments made in Turkey have increased, and the impact of direct foreign investments on Turkey’s economic growth is expected to be positive.
The aim of this study is to investigate the relationship between Turkey’s sector-wise economic growth, in terms of FDI. In this context, an introduction to the topic is provided in the first part of the study; the relation of FDI and economic growth in the second part; a literature review in the third part; data and methodology in the fourth part; and empirical findings are discussed in the fifth and final part.
This study endeavors to examine the relationship between FDI and economic growth, during the period of 1980–2018, applying Granger causality and VAR models. FDI was handled both on a sectoral basis and on a total economy basis to investigate the relationship to economic growth. The stationary states of variables were first examined using Dickey–Fuller and Phillips Perron unit root tests. The tests revealed that the variables were not stationary at the level, but became stationary when the first differences were taken. The Granger causality test was then examined in three stages. In the first stage, the relationship between each sector and economic growth was individually evaluated. In the second stage, the sectors were considered together to examine the relationship with economic growth. Finally, in the third stage of causality research, the relationship between the sum of FDI and economic growth was assessed. In all three stages, no causality from the sectors was found to be attributable to FDI regarding economic growth. In contrast, it is concluded that FDIs in the manufacturing sector have a significant effect on economic growth at the level of 10%. Notably, a phenomenon of causality was identified between sectors—from the service sector to the mining and manufacturing industry, and from the manufacturing industry to the mining sector. Finally, the VAR model was applied, with an optimal lag length determined as two and the analysis was performed with the VAR (2) model. According to the results of the impulse–response function and variance decomposition, FDI variables and shocks occurring in the economic growth variable did not affect variables other than the economic growth variable in the first period but occurred at low levels in the following period. Thus, the results obtained from the VAR model also support the causality test results. Our analyses indicate that the FDI has no effect on economic growth in Turkey. However, economic growth is one of the reasons for FDIs. The results obtained support the findings of previous studies in the literature.
